The merchant on seeing the monkey wearing one of the caps from the bundle, is frustrated and throws his cap from his head in desperation. This probably, should explain the sentence, as the monkey blindly follows whatever it sees and does the same, and eventually gets tricked. It means that a foolish person will copy the foolish behaviour of another. I believe the phrase was coined because monkeys are such intelligent animals they will mimmic things that they see others do, hence Monkey see, monkey do.
